It's called DFU mode. You turn off your iPod. Then while your iPod is turned off and plugged in hold down the home button, until iTunes recognizes it. The you have to download an ipsw of an older firmware (google it). Then it use that old firmware press shift(pc) or option(mac), when you press restore. That will give you a dialog box that will allow you to select the ipsw that you downloaded.

Did your iPod Touch 4g come with 4.2.1 on it? Because when I bought mine it had 4.1 on it. But that is because I bought it before Apple released 4.2.1. One of my friends then bought the 4th gen and was unable to downgrade to the older firmware because it came with 4.2.1, I would just wait until a 4.2.1 jailbreak comes out. There may not be a way to downgrade.

What generation iPod do you have, and where did you download it? When you download the firmware, youhave to make sure it is for your exact iPod.
For example: If you have a second gen iPod, and you download firmware for the first gen, iTunes will not restore it.
