Is there more to it than the advertising on websites? It's something someone asked me last week and I never actually thought about it till now.

Most authors of freeware have another income source. They write the software they provide on their own time, or maybe they are paid to support their software. Some will have paid support contracts available. For a while it was popular to embed advertisements in products, but that is out of fashion any more.
Prominent Interactive Fiction author Andrew Plotkin recently used Kickstarter.com to fund the project he's currently working on. He's promised advance copies of his new game to people who promised to fund his work. As he was successful with this, he was able to quit his other job to concentrate entirely on development of the game.
